North outlines five propositions about institutional change and explains its meanings. He lays out a specific agenda for the study of institutions that is different from game theoretic or spatial political modeling of institutions. The focus is a transaction cost approach to institutions and a cognitive science approach to "rational" choice. While the former--the transaction cost approach--is at least partly complementary to game theoretic approaches, the latter suggests a distinct departure from much of the current rational choice theory.
Growth, Initial Conditions, Law and Speed of Privatization in Transition Countries: 11 Years Later [статья]

This paper examines alternative hypotheses concerning the determinants of success in the transition from Communism to the market. In particular, we look at whether speed of privatization, legal institutions or initial conditions are more important in explaining the growth of the transition countries in the years since the end of the Cold War. In the mid 90s a large empirical literature attempted to relate growth to policy measures. A standard conclusion of this literature was the faster countries privatized and liberalized, the better. We now have more data, so we can check whether these conclusions are still valid six years later. Furthermore, much of the earlier work was flawed since it did not adequately treat problems of endogeneity, confused issues of speed and level of privatization, and did not face up to the problems of multicollinearity. Our results suggest that, contrary to the earlier literature, the speed of privatization is negatively associated with growth, but is confirms the result of the few earlier studies that have found that legal institutions are very important. Other variables, which seemed to play a large role in the earlier literature, appear to have at most a marginal positive effect.

A theory of institutional change is essential for further progress in the social sciences in general and economics in particular, because neo-classical theory (and other theories in the social scientist's tool bag) at present cannot satisfactorily account for the very diverse performance of societies and economies both at a moment of time and over time. North sketches out a framework for analyzing institutions. This framework builds on the economic theory of choice subject to constraints. However it incorporates new assumptions about both the constraints that individuals face and the process by which they make choices within those constraints. Among the traditional neoclassical assumptions that are relaxed are those of costless exchange, perfect information, and unlimited cognitive capabilities. Too many gaps still remain in our understanding of this new approach to call it a theory. North presents a set of definitions, principles, and a structure, which provide much of the scaffolding necessary to develop a theory of institutional change.

Paper presents a short overview of the New Institutional Economics. It is not intended to be a complete survey of the field but an extract that concentrates on the specific arguments made here that are in contrast with the assumptions commonly made in mainstream theory. Since the aim of this paper is to come up with policy implications, specific assumptions will be emphasized only if they might become crucial for policy implications. The results of some empirical studies are presented after having dealt with some of the methodological problems. One of the parts focuses on the NIE in the context of the transition economies of Central and Eastern Europe.

This chapter surveys the new institutional economics, a rapidly growing literature combining economics, law, organization theory, political science, sociology and anthropology to understand social, political and commercial institutions. This literature tries to explain what institutions are, how they arise, what purposes they serve, how they change and how they may be reformed. Following convention, the author distinguishes between the institutional environment (the background constraints, or rules of the game, that guide individuals behavior) and institutional arrangements (specific guidelines designed by trading partners to facilitate particular exchanges). In both cases, the discussion here focuses on applications, evidence and policy implications.

What role does the past play in current economic conditions? Economic models usually determine equilibrium ending points without concern for intermediate disequilibrium conditions or the prior history of the system. That the past does play some role is obvious, but the nature of its impact requires careful delineation. Some path dependence theorists have argued that past decisions might have locked-in certain inferior outcomes. In making sense of this claim particular attention needs to be paid to the meaning of inferior. Upon investigation, such claims have been found to be without empirical support (in private markets) and based on fairly narrow theoretical assumptions. In nonmarket contexts less is known.

Improving our understanding of the nature of economic change entails that we draw on the only laboratory that we have--the past. But "understanding" the past entails imposing order on the myriad facts that have survived to explain what has happened--that is theory. The theories we develop to understand where we have been come from the social sciences. Therefore there is a constant give and take between the theories we develop, and their application to explain the past. To begin we need to assess what we have learned from the past and then assess the usefulness of the tools at hand--i.e. the rationality assumption and growth theory we employ in economics? We will then go on to explore in subsequent sections some recent development that offer the promise of improving our understanding of the past and of where we are going.
